چکیده

We study the optimal insurance demand of a riskand ambiguity-averse consumer if contract nonperformance risk is perceived as ambiguous. We find that the consumer’s optimal insurance demand is lower compared to a situation without ambiguity and that his degree of ambiguity aversion is negatively associated with the optimal level of coverage. We also determine sufficient conditions for biased beliefs or greater ambiguity to reduce the optimal demand for insurance and discuss wealth effects. Finally, we scrutinize several alternative model specifications to demonstrate the robustness of our main findings and discuss implications of our findings.

Contract Nonperformance Risk and Ambiguity in Insurance Markets

Insurance is referred to as probabilistic when policyholders are exposed to contract nonperformance risk, that is, claims are not reimbursed by the insurer. We extend probabilistic insurance models to allow for ambiguity regarding contract nonperformance and loss probabilities. We empirically test theoretical predictions from our model within a field lab experiment in a low-income setting. This...

Optimal insurance design of ambiguous risks

We examine the characteristics of the optimal insurance contract under linear transaction cost and an ambiguous distribution of losses. Under the standard expected utility model, we know from Arrow (1965) that it contains a straight deductible. In this paper, we assume that the policyholder is ambiguity-averse in the sense of Klibanoff, Marinacci and Mukerji (2005). The optimal contract depends...

Introduction: Symposium on the Methodologies of Behavioral Insurance

The generic insurance product involves an agent giving up a certain amount ofmoney ex ante some risky event in the expectation of being given somemoney in the future if something unfortunate occurs. It is immediate that “behavioral economics” has something to say about the positive and normative evaluation of insurance from the perspective of the insured. Risk preferences play a role, and there...

Wealth Effects on Demand for Insurance

A standard result states that under decreasing absolute risk aversion the indifference premium of the insured is a decreasing function of wealth. This has been interpreted to mean that insurance is an inferior good, which has been considered as a puzzle in insurance theory, in particular since the result does not seem to explain observed behavior in insurance markets. We reformulate the standar...

Equity Risk, Conversion Risk, and the Demand for Insurance

The paper studies optimal property insurance in the presence of equity risk and conversion risk. Equity risk is randomness of the value of a property. It tends to raise demand for conventional insurance on the property. In contrast, conversion risk is randomness in the value the property would have if, after severe damage, it were converted to the highest-valued use. It is distinct from equity ...
